What is Cash Drag?

Cash drag refers to the part of a mutual fund’s portfolio that is held in the form of cash or cash equivalents instead of being invested in market-linked instruments such as equities or bonds. Why Do Fund Managers Hold Cash?

In contrast, during falling or volatile markets, holding some cash can help reduce losses, which may improve relative performance compared to fully invested portfolios.

Equity funds usually keep a smaller portion in cash to remain more invested in the market, debt funds may maintain relatively higher liquidity to manage maturities and redemptions, while hybrid funds may adjust cash levels based on their overall asset allocation strategy.

  • Read the fund manager’s commentary to understand when and why cash levels are increased or reduced.

  • Compare the fund’s cash position with other funds in the same category to get proper context. This helps in understanding whether a higher cash allocation is a temporary tactical decision or part of the fund’s regular investment approach.
